Procurement Shortfalls Driving Defense Expenditure

While India’s ministry of defense has stated that it wishes to reduce defense-related imports by 70 percent by 2010, there exists a 15 percent shortfall between the prevailing and desired levels of procurement. As a result, defense expenditure has been growing at an annual rate of 7 percent and is expected to reach $36.2 billion by 2013. The various procurements planned for the three forces are set to kick in during the 11th Plan period (2007-2012) and this production pipeline will continue to grow during the course of the forecast period (until 2012), affording opportunities for investment until 2025. By 2013, aerial systems will be the most lucrative market for investment, providing opportunities in avionics and weapon-guided munitions systems.

Notwithstanding the market opportunities, regulatory challenges remain the biggest hurdle facing foreign investors in the Indian defense market. Inefficiencies in the production process are fed upon by delays in production and bidding processes, which can, and have in the past, led to delays in finalization and sometimes the withdrawal of defense deals. "The Indian defense industry is still lagging in terms of organized industrial coordination between the private and public sectors," notes the analyst of this research service. "Organizations such as the confederation of Indian industry (CII) and federation of Indian chambers of commerce and industry (FICCI) are looking to mitigate these operational difficulties."

Stealth Frigates and Medium Multi Role Combat Aircraft (MMRCA) Offer Significant Opportunities

By 2013, the Indian Navy is forecast to spend a total of $7,600 million on its Stealth Frigates project titled Project 17A and $3,500 million on its Scorpene submarine project under Project 75. The Navy is forecast to purchase a total of 12 frigates during the forecast period and has already floated a global Request for Information (RFI) for seven frigates. These will offer opportunities in the areas of communication systems and electronic warfare programs. The Air Force is expected to spend a total of $10,000 million (contingent on trials) by 2013 on the purchase of 126 Medium Multi Role Combat Aircrafts. The first 18 aircraft will be built outside the country, while the remaining will be assembled indigenously under a technology transfer agreement. Opportunities exist for technology transfer agreements, avionics, and electronics and communication systems for Indian companies looking to position themselves as offset partners.

Overall, the Indian defense industry is currently undergoing a transition with increased participation from the private sector for direct bids. A more organized structure to the Indian defense industry is expected to emerge by the end of the forecast period. "Removal of price reference will increase the success of the private sector participants with respect to electronic warfare contracts," says the analyst. "UVs with private sector companies to jointly bid for electronic warfare contracts will be the most successful entry strategy and MOUs and agreements to explore export and outsourcing opportunities and cement industry partnerships will also prove successful."
